Mike Blackney: Excellent!!! Didn't notice this one before.. I did a mod of it and submitted it (hope you don't mind.. all credits are given to you..)..
I did some sort of "height smoothing", something similar to what CrazyBump is doing, in that its bluring the final normal map and then overlaying the blured maps one on top of another..
If you have time and some better idea of how to do this, please do, now im only bluring it 6 times and there are 7 (one unblured) levels to choose from..

Good mod! No, I don't mind at all, modifying is what filters are best for I think smile:)

One thing I think could improve your version even more would be to calculate the blue channel after doing the blur, rather than before. That way you're getting a (close to) normalized map, so it will take a little more blending etc. before losing quality.
